I can confirm this behavior under LO 4.1.3.2, so I'll mark it as New.  But it
appears this bug is MUCH older and predates LibreOffice, since I can confirm
the same broken behavior under OpenOffice 3.2.1.  I'll change the version back
to the first version of LO affected, 3.3.0.

I believe step 6 should say to change the wrap to be "In Background" instead of
"Through."  Your example document is set up that way too.

As far as I know, changing background color using the drop down is just
changing the paragraph style.  There are probably more, but here are the
following situations I could think of:

1. Paragraph style background style (same as "Background" drop-down)
  As mentioned in original report, this shows the reported error.

2. Table/cell background color
  (right click -> table -> background)
  This too will show the reported error.  The background image will override
the table/cell's background color.

3. Character style (same as "Highlighting" drop-down)
  (Select text -> right click -> character -> background)
  This does NOT show the bug and the background color appears above the picture
as you would expect.

Also, when you set a Paragraph style background color, the Character style will
also show that the its background color is changed, even though it obviously
isn't.  This is inconsistent and isn't the way other inherited styles work. 
I'll report this as a separate bug, if it hasn't been reported already.
