I ran into this exact problem when I got my SLES7 CD's from SuSE. I tried to upgrade but it didn't work. Called SuSE. They said SLES7 is considered the "first release" of SuSE Linux for the mainframe, so you can't upgrade from the old 2.2.16 kernel. You have to do a complete new install. The reason is they've moved a lot of stuff and files aren't necessarily in the same place any more. It really isn't that much of a bother. Just keep all your password and group files and your fstab.
By the way, /etc/rc.config and /etc/httpd/httpd.conf have REALLY changed a lot with SLES7.
