KIO sees filenames according to what QFile::decodeName returns to it -- which is platform-specific. On Unix platforms, it's according to Qt's locale codec (see QApplication::setDefaultCodec). KDE 2.x sets the Qt locale codec according to the "charset" you configured in KDE Control Center > Language & Country. The problem though is that you don't have usable encodings like UTF-8 or ISO-8859-8-I in the charset list -- so you have to enter them yourself into ~/.kde/share/config/kdeglobals (in the "Charset=" line).
