If you mean local LAN, then, two computers communicating on a LAN network will not go via the ppp0 link and hence no masquerading. Hell, they won't even reach the main masquerding server - forget about routing through the default gateway. If you mean local processes on the masquerading server, then their packets will go out to the internet via the OUTPUT chain, and not the POSTROUTING chain - hence no masquerading And local processes communicating to each other on the same masquerading server, will use some form of IPC I believe.
