I assume you left the Cc: to linux-newbie off by accident, so I'm restoring
it for this message.
A test with root will not work because, in a normal telnet configuration,
the root account is blocked from logging in. This is a security feature - it
can be turned off, but doing so is not a good idea. I explained this in my
original reply to you.
Try again using an ordinary user account and see what happens.
The "ALL:ALL" line you're remembering goes in /etc/hosts.allow - but adding
it won't address this problem. It affects what hosts can use what services -
but if you get the login: prompt from a host, the telnet itself has already
succeeded - the problem is with the login, not the telnet. So none of the
suggestions I made in my second message apply - they were all based on a
misinterpretation of your second message, my thinking that you did not
receive a login: prompt.
