You must first upgrade your version to RTM, TFS Quiescence GDR, then SP1, followed by TFS 2008 upgrade.

I am not sure what is going on in your case, what version is your server install? The version of the existing Team Foundation database cannot be upgraded with this setup wizard. The version information stored in the Team Foundation Server databases may have been corrupted.
