xserver-xfree86 on the server is optional.

Don't know why. You could try another kernel (I don't recommend using
the lpp ones, the hide info that could be relevant, and the don't work
on all clients, and I think that they increase the non-swapable part
of kernel.)

What do you mean? Does the second terminal have the same hardware as
the server?

Sounds like you are using a kernel with the "linux progress patch"
(-lpp). What is the name of the kernel you use for the clients?

You don't mention the version of ltsp you use. S3 cards are not
supported by X 4.1, but by X 3.3.x and 4.2.99. You will have to use
the latest release of the ltsp_x_core package to get X 4.2, older
ones uses 4.1.
