  What you are looking for is a chroot() jail for your users. Setting one up is beyond 
the scope of the LTSP list but a quick Google search will get you tons of info.

  FYI - The difference between run level 3 and 5 is which machine the process is 
running on.
   In run level 3 you are in a telnet session running *on the client*, therefore you 
see the client's filesystem

   In run level 5 you are running a X session *on the server*, therefore you see the 
server's filesystem.
