I'm thinking you are confusing what an Xserver is.

Your clients are all running Xservers.  If the Xserver program that is 
running on your thin client is only set to a 8-bit color, you can't get 
more colors than 256.

This is entirely independent of the Xserver that is running on your LTSP 
server.
