I should have know that you'd know the answer! :-) xhost would not work when run from the LTSP server e.g. from the user's .xsession file or a terminal window on the client. I would get an error message that it must be run on the server (ltsp client) which is why I started looking at xauth and finally ended up running xhost the way I did.
