Hi paul. Yes I suspect the reason the update is failing from the phone is that 
you dont have enough space for the dowmload. now possibly the itunes issue 
could relate to the fact that an itunes update has just bee released, you may 
want to try updating itunes then trying the process again. hope thats of some 
help to you.
