Perhaps this old post I wrote to the viPhone list might help also.

Esther straightened me out on this a few days after IOS4 was released.  An 
example might best illustrate the process, so here goes:

1. Create a note consisting of the following two words (without the spaces) "k 
u n t r y" & "t y m e".
2. When you enter space or punctuation as a word delineator voiceOver should 
say "misspelled".

3. If the Rotor is set to characters or words, as you traverse the text field 
via one finger flick up/down gestures voiceOver identifies words that are 
marked as misspelled; flick up to the word "tyme", which should be closest to 
your insertion pointer.

4. Use the rotor gesture to select "edit".

5. Use the one finger flick to select "replace" and double tap.

6. One finger sideways flicks traverses the suggested replacements identified 
by voiceOver as "menu items"; the word time should be highlighted, but you can 
right flick to: "tyke" or "tyne".

7. If you want to spell the focused word you can use the rotor to select 
"characters" and read it via the flick down gesture.

8. Double tap your replacement choice, or do nothing to retain the original 
text.
