It seems like the intent is that it's a hook method for local plugins to do things after Mahara's core installation. It does get executed just fine when you're installing Mahara via the UI, but installing via the CLI installer it never gets called. The handler for the "localpostinst" step in the CLI installer just updates the local version based on what's in htdocs/local/version.php The matching pre-install hook file, "localpreinst()" *does* get called, however.
