Are you using POP in 4.x?

To make the code simpler, we require all profiles to have a "Local
Folders" account for IMAP users, using "send later", "off line", and
news only users, for "drafts & templates". (We also allow for some
standard, default templates to be put in "Local Folders/Templates".
Currently, only the Netscape Commercial product is using this feature,
but any product based on mozilla could use it.)

Because we depend on "Local Folders" being there, the account manager
prevents you from deleting it.

POP users, since now they have two accounts, where in 4.x they only had one.

Feel free to log a bug using http://bugzilla.mozilla.org saying "Make it
so single account pop users don't need a 'Local Folders' account".
We should fix it and it is possible to fix. But we probably won't fix
it for a while, since we've made a lot of assumptions in the back end,
and it isn't a high priority bug.

Folders under inbox? Can you send me a screen shot of your folderpane
so I can see what you mean?
