I do use that Composite cable since that adapter has a nice audio output
that I can Loop back to my computer.
I will try to get S-Video working.

However the strange thing is that I have perfect quality when not using
the 350 HW decoder in MythTV and putting it out the PVR FB device ( i.e.
X windows on PVR350)
So just by disabling the PVR350 playback option I do get a better
picture quality, so theoretically it should not matter if I change to
S-video, right?

For most people, it does. Were you using a composite cable, or 
S-video? S-video gives much better quality, I've found.
