Used the same IP address in each test. Even copied the IP from the cfg file to the ping command on the command line and vica versa. The machine responds fine to pings, but Nagios shows that it's down.

Did you use the same hostaddress for both the manual ping and nagios check_ping? Especially using hostnames in stead of addresses can be a problem.
