In your screen section you could:
change DefaultDepth to
DefaultDepth 16
and 
replace the subsection display with:
Subsection "Display" 
Depth 16
Modes "1024x768" 
EndSubSection 

However, in view of the strange behaviour of the mouse I wonder whether you don't have 
the beta RH
7.2 (Roswell I think) I had something similar which I could only solve switching to 
the release 
version (enigma)
