Why should it? Look at the variable TEXINPUTS in texmf.cnf. In TL2008:

TEXINPUTS.tex           = .;$TEXMF/tex/{plain,generic,}//

So: the current directory + the texmf-trees. Letting it climb the directory hierarchy is a potential security risk.
