Older versions of Ghostscript did the same thing - and it's one reason why we try to move people up to GS7 or later as quickly as possible!!

Or upgrade to Reader 6 or you fix your code to not use Type 3 fonts...
The same text also renders fine to the printer or if zoomed up, and renders fine in other PDF viewers, such as Mac OS X Preview.
Correct. The reason it looks nice in Mac OS X Preview was so one of the engineers on the project could read some old SIGGRAPH articles that were created with GS5 ;).

Another option would be to replace your PDF generation library with something like iText (http://www.lowagie.com/iText) which already knows how to do the TTF stuff (including subsetting) and have a quite reasonable license.
