In Preferences / Advanced, there is a setting for "$TERM setting". But
it seems not to work at all; whatever I set it to, the TERM variable
is always "xterm", even in new tabs.

I tried setting it to "xterm-256color" and to set it to "FOO".

With xfce4-terminal update to gtk3/vte2.9, there is no more TERM setting. You
can always set it manually in your environment though.
