I use File/Open to install local copies of XPI files all the time. That is sometimes the only option, as some websites where extensions are available don't specify the correct MIME type for downloading, and Firefox doesn't recognise it as an installable package over the internet. Saving a copy locally with "Save file as" and doing File/Open works.
