Tim:

I have the dhcp working correctly now and parsing out dynamically on a 
range, but I did fix the eth1 to a static address. Things are now 
working as expected.

I thought I needed an authoritative server but the dns is still hosed up.

My server knows where "nginx" is from the /etc/hosts file as the dig 
command shows but when I try a ping from the client it gets dumped. 
(tcpdump log)

Something is still wrong with resolving addresses, but I am not sure 
what.  I am running both dhcp3-server and dnsmasq, and yes, I had to 
hammer Ubuntu's network manager gui profiles to fix eth1.

The diagram below is what I am trying to do:

Fios --->  eth0 --> server  --> eth1 --> router --> clients1-4

I am trying to corral the dns requests from the clients to go no higher 
than the server and not go out to the internet
