you need to build your kernel with crypto extensions (you've already 
done that) and also you need to build losetup with crypto extensions.

i have not actually done that, didn't care to, and mandrake already
has crypto built in (no blowfish though, but aes is good enough for
me).  but the FAQ:

and go to item #5.

says that the package to download and patch is util-linux.  the patch is in
/usr/src/linux/Documentation/crypto (of course change that to wherever your
actual kernel is).  but I don't find a crypto directory anywhere in my kernels
(both vanilla and mandrake kernel-source).  if you find the right place,
maybe you could post a follow up here and send an update to the FAQ
maintainer :).
