iTunesUpdate doesn't update the XML file, it updates iTunes itself, which takes care of the XML. (Doing it the other way around would require iTunes to be closed all the time).
I think to get the number keys working everywhere you unfortunately need to disable the Favourites plugin or set up a custom key map. The number keys should still work when you're in the iTunes Update menu though.
