Yes, there are such scenarios. You have to be aware that this is the
same view as for example "Artists-><An Artist>->All Songs" where you get
all songs from all albums sorted by album and here, every album has it's
own cover. I'm not 100% sure you can create such a menu using
CustomBrowse but I also can't rule it out. I also believe that Napster
used to have something like this.

There's also a second, more simple reason: to get the index bar I need
intermediate headers. And the artwork is part of the header so if I
would not repeat it in each header the 2nd one would simply scroll the
first one off screen and you would not have any artwork at all.

Yes, there might be ways to avoid this by using a different table on the
left (which in itself would be quite hard to get right) but then I would
lose the capability for the individual artwork per album again.

The underlying issue really is that with the way the server generated
menus work (and most of the other Apps _only_ work that way), iPeng has
no idea what it actually is it's showing there. By LMS' logic it's not
supposed to know that it's displaying an album, it could just as well be
a bunch of plugin configuration settings or status updates on facebook.
iPeng does a lot of work to get around that limitation by applying
heuristics to determine what kind of content it could be showing and how
to present it but there are limitations to the approach. In this
particular case the limitation is that it knows that it's displaying a
playlist (something that can be played as a whole and consists of
playable tracks) but that applies to all the use cases we discussed
above.
