I found an answer to this problem after looking at all settings, then
found this on thunderbird site:
For images embedded in messages: make sure that the setting for "View ->
Message Body As" is set to either "Original or "Simple HTML".
For images attached to messages: go to the "View" menu and make sure
that "Display Attachments Inline" is checked.
I would never have guessed that this setting would block images.
I had set to Simple HTML. Despite what it says above, that was blocking
images.
Putting it on "Original HTML" fixed problem
