Have no idea what an "error 7" is (can you be more 
specific?) but I have some random thoughts.

Don't rule out a bad hard drive, either physical damage 
or corrupt data, even though it likes your 8500. Have 
you yet tried a different hard drive, even if just for drill?

Won't start up from a CD newer than 8.1? These are 
retail MacOS CDs that aren't working or something like 
Norton that includes a System Folder?

Can you try starting up from a newer CD while the hard 
drive is removed or vice versa?

Don't forget that Norton 3.5 will destroy the data on any 
HFS+ drive as well, unless it was updated to something 
newer.
