I changed the code to this and it works now.
  SET VAR vtempdir TEXT = (ENVVAL('TEMP'))
   IF vtempdir IS NULL THEN
       SET VAR vtempdir = 'c:\'
   ENDIF
   SET SCRATCH &vtempdir
