I don't think you'll have any problems using a 1/8" chain.    As for
chain length, it depends on your gearing, but if you're going to use
an 18t cog you'll want to select chain-length to run the axle much
farther toward the front of the dropout when on the 40 tooth ring.
Dropping to the 32t ring will move the axle back about 1" (each tooth
you drop changes the backend length by about .125" give-or-take).
