Please show us the output i.e. copy a failed session from your terminal.
Are you sure it's authentication that fails, or is telnet simply not running?
Try running tail -f /var/log/messages and tail -f /var/log/secure in separate consoles
while you attempt to telnet in - what kind of errors do the logs report?
