This is normal behavior. When you are "logging out" it is only from your
X session. Your VNC server stays running by design and killing the X
application(s) running inside it has no bearing on the VNC server or
viewer.

I have set up vncserver and have noticed that when I log out, the
display loses all but its background and will not close out.  The user's
startup shell still stays active
and if you just kill the vncviewer window, then log back on vncviewer
you get the background only display.  The work around is to putty/ssh
into the machine, kill the vncserver and restart it. 

The question is, when I logout, why does it not kill my vncviewer
connection and reset everything properly?

I am running RHEL5.1 and using vncviewer 4 on a Windows XP machine.
