They don't have to be in the same folder but do need the same ALBUM tag. The way I use it is firstly with single album compilations where the album is in one folder and the album name is the same on each track. The COMPILATION tag is not necessary with those two criteria filled as SC manages to get things right; I just use it because I can. The most important use for me is with multi-disk compilation album sets where each disk is in it's own folder and I want SC to show me 1 album of the whole. Even with ALBUM set the same on all tracks and the DISC tag set to the disk number, without COMPILATION set to 1, SC will treat each disk as a separate item.
