I seem to remove 2003 SP2 changed some default to require a more secure authentication method. However, you can change that back using the Default Domain Policy. Grr, does this ring a bell for anyone? I can't remember the specifics.

In any case, it is perfectly possible to run security=domain and join an AD forest. We do it here.
