We've recently encountered this behaviour where if you specify a --timeout=XXX and have a file that takes longer than XXX seconds to transfer then rsync decides that the entire connection is bad and aborts execution.
On looking at the rsync bugtraq I found this: https://bugzilla.samba.org/show_bug.cgi?id=2654 which identifies a bug to do with this in rsync 2.6.4, and they've worked out a fix which is now in rsync CVS.
