Hi, I don't know where the error lies, but I created two loop devices loop0 and loop1, added them to a new RAID 1 md0 device, and ran cryptsetup on the resulting md0 successfully. Ditto. I've succesfully setup a crypto mapping on a raid1 device under qemu, which leads me to believe that it is something specific to Johannes setup. Warning: It is not safe on all kernels out there, due to kernel bugs. See recent flow of patches from the md maintainer in LKML.
