The show_desktop flag works (on Hardy) when a nautilus window is open. It's still perhaps a bit confusing. Confirmed in edgy eft k2 too. I found a stupid workaround. Run a terminal, type nautilus, then you get a new instance of nautilus and icons on desktop! Added remote bug at the GNOME bt. It appears that the upstream developer (Sebastien :) ) seems to think that nautilus is not running -- however Nautilus is running when the gconf change is made.
