If I were to use the external inset would I still be able to use psfrag to include equations in my figures? Even better: you won't need it! Xfig allows insertion of LateX text (including equations). What would I gain over the approach I currently use? I am just asking, BTW, not trying to start another editor-war. I know that I could use text strings like $x_2$ in the image and have those converted to the Latex. Ah, so you knew already about it :-) But those still wouldn't be displayed in the Lyx program itself, would they? Yes, thanks to the instant preview framework (in 1.5, you'll have to select 'Preview' in the display combo, in 1.6 this is automatic.) With the psfrag approach I can use text-names that are reasonably close to the final Latex. I can also easily change both the final text and the font sizes, from within the Lyx file itself. Oh really? I didn't know this was possible. One learns everyday :-) No "\small x_y" types of labels in the image files. Font sizes are especially important in most diagrams of any complexity. I am not expert enough to answer this (you arer obviously) but maybe others know? I'd like to know for sure. Abdel.
