Up to Overweight from Marketweight We have turned positive on the sector for two key reasons. First, we are confident that Indonesia is now on a clear path to a structural economic recovery that will have substantial positive outcomes for the sector's long-term outlook on demand for loan, pricing and profitability. Second, the sector trades at undemanding valuations, in our opinion. We expect the sector as a whole to rally once investors see clear signs of firming up in key operating figures and bottom line. Don't underestimate structural economic recovery Bank Indonesia's (BI's) easing of monetary policy and the government's sensible fiscal policy have finally made their way through the system, boosting the demand side of the economy. Four-wheeler, two-wheeler, and property sales have risen considerably of late. Additionally, we now see resurgence in investment expenditure for automotive, telecommunication, construction, cement, plantation and mining sectors. Finally, a number of infrastructure projects, which have a high economic multiplier and potentially create employment opportunities, have started to show encouraging progress following financial support from local banks and foreign creditors. Banking is a key play on structural economic recovery The banking sector, in our view, is the best play on the above scenario as structural economic recovery provides multiple sources for its loan demand. Furthermore, we believe the banks will be able to amplify this benefit given their ability to leverage their balance sheets. Overall, we believe the sector's margins and earnings are still in an early stage of an expansionary trend. Attractively valued It has been a lackluster 1H07 for the sector, as the ML Indonesia Bank Index has increased by 16% and underperformed the broader market by 11%. Valuations look more appealing now. The sector is currently trading at 25% and 26% discount to its fair P/E (13.9x) and P/BV (3.1x) valuations, respectively, on 2009 estimates. It also looks inexpensive compared to its near-term peak valuations of 13.2x and 2.8x, respectively. Our top three picks – Mandiri (Rp 4,825/sh), Danamon (Rp 10,500/sh) and BRI (Rp 8,550/sh) Our preferences are skewed toward banks that have a strong franchise and a distinctive business model. We favor such banks because we believe they would be able to withstand rising competition, and would also have little difficulty in outgrowing their peers as well as maintaining pricing power. Our top three picks in order of preference are Mandiri (BMRI), Danamon (BDMN) and BRI.
