I have a feeling that when I use the mouse to control my cursor during
the game, my cursor still doesn't move in any other directions except
straight up, straight down, straight left or straight right.
Is this correct?

This is a known Liquid War 5 limitation, mouse moves this way because it
eases stuff for the core algorithm. Knowing this is a bad reason, the
next major release of Liquid War (6.x.x series, which is sadly not
playable yet), will allow you use the mouse as usual.
