Thank you for taking the time to report this bug and helping to make
Ubuntu better. However, I am closing it because the bug has been fixed
in the latest development version of Ubuntu - Lucid Lynx. It won't be
fixed in previous versions of Ubuntu because the package doesn't fit the
requirements
The lock screen when screensaver is active button was unchecked for me as
well.
I checked it and went through all points 1-5 in post #7.
Same thing happens, user1 is logged back in, without password.
After this has happened, with user1 still logged in, i go through the
points 3-5 in the post
In testing this using Xubuntu 9.04, the screensaver is installed by
default with the option Lock screen when screensaver is active
unchecked. After checking this option, using the Blank screen
screensaver, the password prompt is given to log back into user1 after
user2 logged out.

I have two users: user1 (administrator) and user2 (not administrator)
1. Reboot.
2. Sign in as user1, using password. In the pull-down menu under user1's name,
I select user2.
3. Sign in as user2, using password.

Is gnome-screensaver (or xscreensaver installed)? gdmflexiserver (which
is reponsible for user switching) will try to launch one of them if
present (otherwise it won't lock the screen).
Anyway, this is not a bug in Xfce (gdmflexiserver isn't called with the
'--no-lock' switch, reassigning).
