I think I figured out why this happens.

The file /usr/lib/dracut/modules.d/90dmsquash-live/dmsquash-live-root.sh
seems to create a 500MB overlay:

dd if=/dev/null of=/overlay bs=1024 count=1 seek=$((512*1024))
2 /dev/null
if [ -n $setup -a -n $readonly_overlay ]; then
RO_OVERLAY_LOOPDEV=$( losetup -f )
losetup $RO_OVERLAY_LOOPDEV /overlay
else
losetup $OVERLAY_LOOPDEV /overlay
fi
fi

Wouldn't it be more efficient if this was tmpfs instead?

This also affects installing applications in the live environment
where the installed size is more than 500MB.

I noticed this as well when trying to download an image of sonar linux
from a fedora live environment. The download would get part way
through, usually around 20-21 percent, then fail. I thought it was my
network connection, but afterwards nothing else worked. Applications
wouldn't launch, bits of gnome would fail to work, etc. This explains
it. I was actually worried this was a general linux issue, but if it's
a fedora one it's probably a simple fix

I don't think this is a question meant for the devel list. You would be
better off asking on the users list. Also when you do ask it there, please
make sure you give a lot of data you did not in this email.

1) Which of the many 'Fedora Live CD' are you referring to.
2) What is the hardware you are trying to install it on. (x86_32, x86_64,
ppc, arm) (type of computer if possible) (how much memory you have)
3) How are you copying 500 MB of data. This matters as there are multiple
ways of copying and it may be something about how you are doing it.
