Based on the other posts I got this working by extracting the xerces plugin from the
M8 version and hacking jboss-ide 1.2.330 into the updater. Don't know yet whether
this caused anything to stop working, but it does know where to to find the project's
source code now.

I've experienced the exact same behavior since Eclipse 3.0 M8 (though I don't use
JBoss).
Have you found a solution?
Do you use Ant to run your application? My only theory is that somehow that confuses
Eclipse in its attempt to find the source.

I don't think it is a problem with the Eclipse version.
JBoss-IDE 1.2.330 in Eclipse 3.0RC3 does not have this behaviour and works perfectly.
It is certainly a bug in JBoss-IDE 1.2.430.
