Two ways:
1) Shrink the partition. Use dd to create an image of the partition and use
that for the vm image.
2) If you have the restore DVD you could run it from a VM.

If i remember correctly ms will license your new windows if it detect no
more than 3 new hardware components. But you could buy an ESD license for
few dollars / euros.
