Yes it will. If you have the attachment bar visible, open the jpg file, copy it
and paste it into the reply. I do this all the time. I am set up with plain
text / HTML to reply to messages. You can always detach it and bring it inline,
but that can be tedious

It is a folder-level setting, at least in my case :) And it was so with
version 1.6x also.
