In an attempt to poke around this issue, I recompiled sshd from ubuntu
source, and the problem doesn't occur.
I configured it with :
./configure --with-pam --with-kerberos5=/usr --with-md5-passwords

OK, thanks for all the help, i havn't a clue what i have been doing nuts
and bolts wise, but i did screw it up a few times process and order of
