Now that I am sober I took a shoot at it again double checking
everything and it turns out to be a mistake on my side after all.

Turns out to be false. sda3 is not at all free. I forgot that

There is a workaround. The following worked for me (I needed a loop
partition, change things accordingly). I'm NOT sure that I didn't do
something else not written here (those are my notes, I forgot what I
did).

And I just realized I have identical behavior even if I select some
other cipher. Tested aes-plain and blowfish without success.

The Ubuntu Kernel Team is planning to move to the 2.6.27 kernel for the
upcoming Intrepid Ibex 8.10 release. As a result, the kernel team would
appreciate it if you could please test this newer 2.6.27 Ubuntu kernel.

Hardy 8.04, kernel 2.6.24-16-generic, issue is exactly the same.
However, as C Filorux states, it only shows up when dm-crypt is not
loaded. Loading dm-crypt via modprobe eliminates these cryptic error
messages and allows cryptsetup to function properly.

The originally reported error occurs when the dm-crypt module is not
loaded. Since LUKS requires this module (AFAIK), perhaps it could be
loaded by cryptsetup? A workaround is to manually run ... modprobe dm-
crypt
