I finally found the sweet-spot for my system.
Sound frequency to 48000
Sound device is plughw:0,0
Sound channels is 1
Video at 15fps (have not tried yet at 30fps)
Encode on the Fly is un-ticked
Zero Compression is un-ticked
Quick Subsampling is un-ticked
Full shots at every frame is ticked
By the way my above settings work on both a Laptop (Thinkpad R61 - all
Intel chipsets) and a desktop (ASUS/Nvidia Chipsets - onboard Nvidia
graphics). So nothing special about either of these machines.

I resolved the issue:
For some reason when I upgraded to Lucid all the Nvidia drivers were
installed so they were loading with each bootup and then basically
crashing. So the solution was to completely uninstall all Nvidia
packages, reboot the system and EUREKA – now Desktop Effects work 100%.
I just upgraded from Karmic to Lucid and can no longer enable Desktop
Effects!
