Upgrade to 10.04 LTS solved the problem.
Still, it's a dilema why the upgrade to 9.10 caused this problem with no
changes in the configuration and now all is working well, again with no changes
in the configuration :)

attempt to connect to it with 'ssh -vvv', and attach the full debug logs

I DID report it using ubuntu-bug and I DID the 3 points you need. Why
is it incomplete and low priority?
1. any ssh connection to the machine freezes right after inserting the
password. When trying ssh -vvv localhost on the local machine it stops after
entering interactive session.
