Thought... Does Safari need a special Plug-in for the video download process
to work? A Macworld forum item mentioned the word/app SafariStand in relation
to a modified contextual menu and downloads. I've chased too many herrings,
mostly red, to pursue this one now!

Most youtube videos you now need to hold down the option key when you click on
the large file link in Activity viewer. (as otherwise it does what you said and
plays in another window).

I know of 2 Apps that allow you to record what is viewed on
TubeTV will allow you to download and convert YouTube video content. A
quick Google finds it. Its freeware.

My favourite, Video Box, has been upgraded to work with Safari 4 and
Mac OS X 10.5.7. Not free, but very elegant.
