I get the error if i use the telnet interface as well. I have already created a user in James and am using the following commands:
ehlo mydomain.com
mail from: <[EMAIL PROTECTED]>
rcpt to: <[EMAIL PROTECTED]>
*immediate response* -> 550 - Requested action not taken - relaying denied

What is your client IP when you connect to the server?
Is it in the authorized networks?
Otherwise you have to use the AUTH command in telnet (not easy to do by hand), or enable SMTP authentication in your client (as I already said previously).

how do i authenticate?
You create an user in james, and then enable smtp authentication from your mail client.
